Compression can reduce size of any body part over time, depending on the amount of force applied. This is proven in corsets (wasp waists), neck rings (kayans), foot binding (imperial china), etc..
I'm not certain laying on your side on a soft bed/couch applies enough force to make any noticeable change, but it is most certainly possible to reduce hip size through continous, forceful compression.

No, but you will stretch your sides and by elongating the torso you'll appear smaller.
It's like being tallest when you first wake up in the morning. That's when you're thinnest and as the day runs on your body compresses and seems wider than it is. It's all perception.

I don't think it can make them smaller, but it might be able to somewhat change your shape depending on your original shape and the the structure of whatever you've been sleeping on.
Lying on your side will not change your bone structure.
