To be "flattered" has a slightly different meaning from pure "flattery." You're correct in the definition of what flattery is, but to be "flattered" and to express that, is more often than not a polite response to hearing someone say something positive about you. It's a gracious recognition of their kind words, even if those words may be insincere/excessive.

It just means they're happy you would say nice things about them but they don't believe your complements are true.
More often that's not good, but that's probably because it's my polite way of saying I'm not interested just in case the compliment meant more than that to the guy
if I say I'm flattered, then I think whatever it is that's flattering is sweet. but I'm not interested.
Ya, it tends to be a polite lead in to "BUT... I am not interested."
