I was once talking with an older female neighbor and when I casually mentioned my female friend she asked „oh the pretty one?“. Does this indicate that I’m not pretty?

From title context alone, I’d say it means the person saying it thinks your friend is more their style and prettier than you if they were giving a rating.

Beauty is subjective to everyone, and for someone to say that so straightforward and in your presence- in or outside of your presence at all is horrible. You didn’t ask for their opinion. I assure you saying something like that in general is uncalled for, irrelevant, not helpful, and rude. Entirely inappropriate. I’d suggest avoiding interactions with them and cutting them out of your social affairs/ your social life.

Also want to remind you (even though it completely doesn’t matter), you will be the prettier friend than her to a lot of other people. Everyone has their own tastes but beauty shouldn’t be expressed in such a blunt and unflattering/ unkind way.

No, I don't believe so. It would have to be said in a context where she was talking to someone else about you and your friend and was specifying which of you she was referring to by saying "the pretty one". If you are talking to someone whom has a friend you think is pretty but had only really seen or met as they pass by so when the other person mentions this friend in order to make sure your putting the right face to the name in the story "oh the pretty one?" would be a likely thing to ask as a way of clarifying the identity of the referenced person, wouldn't it?

Although it might also mean that your older female neighbor hates you, and was trying to give you a backhanded insult by complimenting your friend.

Or possibly your older female neighbor has a crush on your friend, and this was her way of kinda-but-not-really saying she does.

Or maybe your older female neighbor has a crush on YOU, and this was her way of pretending she doesn't.

Or it could be a bunch of other things too.

From the context you gave no it doesn't mean that at all. It means that she thinks your friend is pretty. That doesn't mean that she doesn't think you are also pretty.
