It means: "whatever you are doing right now, do less of it."

If you are painting something with lots of wild colors, it means choose colors that are less wild.

If you are putting on excessive makeup or teasing your hair really big, then stop using so much.

If you are dressing very sexually, then dress less sexually.

If you have music cranked up to 10, then turn it down to 7.

Whatever it is - do less of it.

I think it's pretty similar to "calm down" which apparently makes many females furious. I don't understand why it's unreasonable to say it. It's not pleasant to hear, but how else can the person ask the other person to stop shouting or raising their voice or acting physically erratic. Tone it down is probably a bit softer a phrase though.

"Toning it down" means doing less of something, or making something less extreme.
You can "tone down" a lot of different things. Here are some examples:
If your children are playing really loudly, you can ask them to "tone it down", meaning to play more quietly.
If someone is playing a sport really aggressively even though it's not a serious game, you can comment that this person should "tone it down", meaning to play less aggressively.
If your boyfriend usually likes to talk a lot about politics, you can ask him to "tone it down" when you bring him to have dinner with your parents.
