I would tell him that I'm not one and keep walking. Although "tranny" is an offensive word, being transgender is not offensive or something to be ashamed of. I don't see why you'd have to lash out on someone for asking you that, even if they tried to say it in an offensive manner.

That's actually happened to me. I managed to kick the guy in the balls and I went on with my day. There was also a guy on here recently who thought I was transgendered too. I shared a clip of my voice on here and he said it was too low to be a woman's voice.

@BertMacklinFBI: Yep, it was in the middle of a mall during Christmas shopping season as well, and everyone around stopped to stare at the guy. I've been practicing judo for 15 years, and although there's no striking allowed, I'm still real good at screening other people's body language and position to determine their reaction time. Then I take them down, lol.

Insult him back? That was always an option. Give it to him as good as he gave it to you. If you could beat him at his own game, get him to try and attack first, then you'd have your hands free in defending yourself. And being a prime target for bullies all your life doesn't excuse anything. I've gotten the same, insults and fights all my life. Partly my fault, partly not. Doesn't mean that I go around assaulting people if they decide to get verbal on me, not least because there is a very high chance of getting jail time for it. And I'd expect even better self control from someone who's doing judo for 15 years.
